Correlation between leaders

Ten traders is a number. Diversification is a property. A basket of ten leaders who all lean long the same majors is closer to one position than to ten.

In short

Correlation between leaders measures how much their returns move together. Two leaders diversify each other only when their profits come from different mechanisms, markets or holding periods — otherwise adding the second one increases size without reducing risk.

Three axes of overlap

Overlap can hide in places a headline strategy label does not reveal. Two accounts labelled differently can still be expressing the same view in the same market at the same time.

  • Mechanism: do both profit from continuation, or from reversion?
  • Market: are both concentrated in the same handful of perps?
  • Horizon: do both open and close on similar timescales?
  • Direction: is the net book persistently long or short across leaders?

What correlation does to drawdown

Uncorrelated return streams reduce the depth of the combined drawdown because losses arrive at different times. Correlated streams simply add up — the combined book falls as far as the individual ones, on the same day.

This is why score is not the only input to allocation. A slightly lower-scoring leader whose returns are independent can contribute more to the basket than a higher-scoring one that duplicates existing exposure.

Measuring it honestly

Correlation estimated over a short window is unstable and can flip sign with a handful of trades. Treat it as a coarse guide to whether two leaders are structurally different, not as a precise number to optimise against.

Does ten traders guarantee diversification?

No. Ten correlated traders behave much like one larger position. Diversification depends on the mechanisms, not the count.

Is correlation stable over time?

No. It shifts with regime and can rise sharply during stress, which is exactly when diversification is most needed.

Can two trend followers be uncorrelated?

Partly, if they trade different markets on different horizons. They will still tend to suffer together in a chop regime.

Does isolation reduce correlation?

No. Sub-account isolation prevents positions from netting against each other; it does not change whether the underlying returns move together.

How is net exposure across leaders tracked?
